UK Pension Lump Sum: The IRS Still Taxes It
A UK 25% pension commencement lump sum can be tax-free at HMRC and still ordinary income on Form 1040. Model the IRS bill before you draw.

£268,275 of “tax-free” UK pension cash is about $353,500 at the IRS 2025 yearly-average pound rate of 0.759. A single filer with no other income, the 2026 $16,100 standard deduction, and that entire Lump Sum Allowance as ordinary U.S. income lands near the 35% federal bracket. The federal bill on that pile is on the order of $80,000 to $87,000 — and HMRC typically withholds £0, so Form 1116 has nothing to credit.

What is a UK pension commencement lump sum?
A PCLS is the authorised lump sum most people take when they first crystallise a registered UK pension. HMRC’s default is up to 25% of the amount crystallised, not 25% of every pound you will ever hold, and not a second State Pension. It is tested against the Individual Lump Sum Allowance.
As of September 2026, HMRC still lists the standard Lump Sum Allowance at £268,275 and the Lump Sum and Death Benefit Allowance at £1,073,100. Those figures are 25% and 100% of the old standard Lifetime Allowance that was abolished from 6 April 2024. Protections can raise both numbers. Transitional rules cut them if you crystallised before that date.

£268,275 ÷ 0.759 ≈ $353,458. Single filer, 2026 standard deduction $16,100, no other income: taxable income ≈ $337,358. That crosses the 2026 single 35% threshold of $256,225. Rough federal tax on that taxable income is about $87,000 using the 2026 ordinary-rate tables. Your number moves with the payment-date FX rate, other income, and any U.S. basis.
Does the IRS tax a UK tax-free pension lump sum?
Usually yes, if you are a U.S. citizen or U.S. resident. The United Kingdom can treat the PCLS as exempt from UK Income Tax inside the Lump Sum Allowance. The United States taxes citizens on worldwide income. A UK exemption is not a U.S. exclusion.
The conservative position — the one the IRS put in writing in INFO 2008-0024 — is that Article 17(2) of the 2001 U.S.–U.K. income tax treaty would give the United Kingdom exclusive taxing rights over a lump-sum payment from a UK pension scheme, but the treaty’s saving clause in Article 1(4) lets the United States tax its citizens and residents as if the treaty had not come into effect. Article 1(5) lists exceptions to that saving clause. Article 17(2) is not on the list.
That letter is information, not a private letter ruling. It is still the document most dual-country preparers start from. Chief Counsel Advice AM 2008-009 makes the same saving-clause point on lump-sum distributions to U.S. residents. Report the dollars as ordinary pension income in the year received, reduced by any properly documented after-tax U.S. basis in the scheme. Do not run it through the Social Security worksheets in Publication 915. Those worksheets are for U.S. Social Security, not a UK PCLS.
Why is there often no foreign tax credit on the 25%?
Form 1116 credits foreign income tax you paid or accrued. A genuine PCLS inside the Lump Sum Allowance is designed to leave the UK with £0 of Income Tax on that slice. Zero UK tax means zero creditable tax on that slice. The remaining 75% that you draw as pension or UFPLS is a different story: PAYE can create a credit, subject to sourcing, baskets, and the Form 1116 limitation.
The Foreign Earned Income Exclusion on Form 2555 does not rescue the PCLS either. As of 2026 the FEIE cap is $132,900 of foreign earned income. A pension lump sum is not wages, not self-employment profit, and not a housing amount. Claiming Form 2555 on salary you still earn abroad does not wipe a PCLS sitting on the same 1040.
Estimated-tax rules still apply. A $350,000 ordinary-income spike in one calendar year can blow the prior-year safe harbor. If you live abroad, the automatic June 15 extra time is for filing Form 1040, not for paying the tax. How do I convert pounds and put the PCLS on Form 1040?
The IRS yearly-average table is a convenience for income earned across a year. The same IRS page says that, in general, you use the exchange rate prevailing when you receive, pay, or accrue the item. A one-day PCLS is a receipt. Keep the scheme’s payment confirmation, the FX ticket, and the dollar amount that actually landed if you converted the same day.
Use the 2025 yearly average of 0.759 only as a planning model or for a stream of monthly UK pension that truly accrued all year. Do not mix a spot rate on the lump with a yearly average on the same Form 1040 line without a consistent method you can defend.
PCLS checklist before you crystallise
- Confirm you have reached normal minimum pension age (55 until 5 April 2028; 57 from 6 April 2028 unless a protected pension age or ill-health rule applies) under HMRC’s Pensions Tax Manual PTM062100 and your scheme rules.
- Ask the administrator for remaining Lump Sum Allowance and Lump Sum and Death Benefit Allowance. If you crystallised before 6 April 2024, ask whether a transitional tax-free amount certificate would change the math.
- Model the U.S. tax year of receipt. A payment dated 2 January is a different Form 1040 than a payment dated 30 December.
- Pull any U.S. basis: after-tax contributions you already included in U.S. income, or amounts previously taxed under a U.S. anti-deferral regime. Do not invent basis.
- Decide the conservative reporting path (ordinary income, no treaty exclusion) versus a disclosed Article 17(1)(b) position on Form 8833. Do not mix them on the same lump.
- If you take the conservative path, skip Form 8833 for an exemption you are not claiming. File Form 1116 only for UK tax actually paid on other pension slices.
- Convert at the spot rate on the day the scheme pays you. Save the ticket.
- Park dollars in a U.S. brokerage you can operate from abroad — Charles Schwab is the stack many expats already use for that reason — and set aside the federal (and any state) slice before you spend the rest on rent in Lisbon or a house in Manchester.
- Calendar quarterly estimates or a large Q4 payment so Form 2210 does not add an underpayment penalty to the income tax.
- Keep the UK pension in FBAR / Form 8938 scope until the account is empty. A SIPP is still a foreign financial account. The PCLS sitting in a UK bank the next day is a new account, not a disappearance.
Gift-splitting and joint Form 1040 filing do not split a PCLS. The distributee is the member. A noncitizen spouse who never owned the scheme does not get half the lump on a joint return as if it were community property unless a community-property state actually still applies to that income — and most long-term expats have already broken that domicile. Do not guess; read the state rule.
Should I take PCLS, UFPLS, or leave the pot invested?
Three common UK exits hit the U.S. return differently even when HMRC’s brochure looks similar.

The cash-flow trap is taking the full PCLS because it is “free” in the UK, then discovering the U.S. tax is due in one year with no credit. Spreading UFPLS or drawdown over several U.S. tax years can keep you out of the 35% band even if the UK still taxes 75% of each UFPLS. That is an operator move: you are trading HMRC PAYE for a lower U.S. bracket and a usable foreign tax credit.
Leaving the pot invested is still a PFIC and reporting problem inside some UK wrappers. Do not “solve” the PCLS by rolling into a UK stocks-and-shares ISA; that product is a different IRS reporting stack. If you need a clean dollar portfolio after the tax is paid, move the net proceeds to a U.S. brokerage rather than a local tax wrapper that looks friendly in sterling.
What could change after you take the cash?
HMRC can rewrite lump-sum allowances. The normal minimum pension age rises to 57 on 6 April 2028 for most people. A later U.S.–U.K. protocol could add Article 17(2) to the saving-clause exceptions; none of the 2001 documents on the IRS United Kingdom treaty page currently do that. INFO 2008-0024 could be withdrawn or replaced by a regulation. None of those events refund a PCLS you already spent.
State income tax is the other sleeper. Dropping a $350,000 ordinary-income item onto a California or New York return, if you never broke domicile, can add a second tax with its own credit limitation. Florida, Texas, and similar no-tax states do not fix the federal bill. They only stop a state pile-on.
If you later become a covered expatriate, a large UK pension can also feed the section 877A mark-to-market math. That is a different article. Do not take a PCLS as a homemade “exit-tax reduction” without counsel. The distribution may simply accelerate U.S. income in the year before expatriation.

The UK 25% lump is a UK Income Tax design, not a U.S. Code section. For a citizen, the cash-flow win is real only after you subtract federal tax that HMRC will not prepay. The failure mode is also real: crystallising in December, spending the sterling, and meeting a six-figure Form 1040 with a blank Form 1116.
Model the year, keep the payment-date FX evidence, and leave aggressive treaty claims on Form 8833 or off the return entirely.
