UK ISA Rules vs IRS Reporting for Expats
HMRC treats ISAs as tax-free; the IRS does not. Cash ISAs create US interest. UK funds inside a stocks ISA often mean Form 8621 per holding.

Five UK funds inside a stocks-and-shares ISA can mean five Forms 8621 every year, even though HMRC never taxes a pound of the growth. As of August 2026, UK residents can still subscribe up to £20,000 across ISAs in the 2026 to 2027 tax year, and the IRS still treats that wrapper as an ordinary taxable account. This guide is for operators already working in Britain who need a clean account map; beginners, dual-citizen families, and retirees get the same decision rules in the sections below.

Why is a UK ISA not tax-free for a US citizen?
HMRC’s rule is simple: you do not pay UK tax on interest, income, or capital gains inside an ISA, and you do not declare those amounts on a UK Self Assessment return. GOV.UK states that directly in its ISA guidance.
The United States taxes its citizens and green-card holders on worldwide income. The US–UK income tax treaty’s saving clause generally lets the United States tax its own people as if the treaty did not exist. That is why a cash ISA’s interest still shows up on Form 1040, and why a stocks-and-shares ISA’s dividends and gains still show up on Schedule B and Form 8949. What the UK still gives you
As of the 2026 to 2027 tax year, the overall ISA subscription limit is £20,000. You can split that across a cash ISA, a stocks-and-shares ISA, an innovative finance ISA, and a Lifetime ISA. You must be 18 or over (and under 40 to open a Lifetime ISA) and UK-resident, or a Crown servant / armed-forces member (or their spouse or civil partner) if you live outside the UK.
The Lifetime ISA has a separate £4,000 annual cap that counts toward the £20,000 total. The UK government adds a 25% bonus, up to £1,000 a year. A non-qualifying withdrawal before age 60 generally carries a 25% charge. Those UK rules do not change because you hold a US passport. They also do not stop US tax.
Do UK funds inside an ISA trigger Form 8621?
Yes, in the usual case. A Passive Foreign Investment Company is a foreign corporation that meets an income test (75% or more of gross income is passive) or an asset test (50% or more of assets produce, or are held to produce, passive income). Most UK unit trusts, OEICs, and non-US ETFs exist to hold stocks and bonds. They fail those tests on purpose.
The IRS requires a US person who is a direct or indirect PFIC shareholder to file Form 8621 when they receive certain distributions, recognize gain on a disposition, make a QEF or section 1296 mark-to-market election, or must file the annual section 1298(f) report. One form per PFIC, per year, is the default workflow.
Individual company shares are not PFICs merely because they sit in an ISA. A stocks-and-shares ISA that holds five FTSE companies is usually a reporting problem (FBAR, Form 8938, Schedule B, Form 8949), not a five-form PFIC problem. The trap is the default “funds of funds” portfolio a UK adviser will build for a UK-only client.
What the default section 1291 regime actually costs
If you never make a timely QEF or mark-to-market election, the PFIC is a section 1291 fund. An “excess distribution” is the part of a distribution that exceeds 125% of the average distributions over the prior three years (or the shorter holding period). The entire gain on a sale is treated as an excess distribution.
That excess is allocated across your holding period. The current-year slice is ordinary income. Earlier PFIC-year slices are taxed at the highest ordinary rate in effect for those years, plus an interest charge as if the tax had been due each prior year. As of 2026, the top individual ordinary rate is 37%. Long-term capital-gains rates do not apply to that slice.
Five UK funds, £8,000 each, inside one ISA: that is five PFICs. If you later sell one fund for a £4,000 gain after four years with almost no distributions, the default regime can tax the gain at 37% plus interest instead of at long-term capital-gains rates. The UK still shows £0 tax.
QEF elections need a PFIC Annual Information Statement that most UK retail funds never issue. A section 1296 mark-to-market election is only available for marketable stock. Many OEIC units are not “marketable stock” in the Form 8621 sense. Do not assume your platform’s “daily dealing” button qualifies.
The Form 8621 instructions include a reporting exception if the aggregate value of all your PFIC stock is $25,000 or less on the last day of the year ($50,000 on a joint return), you did not dispose of the stock during the year in a way that breaks the test, and you did not receive an excess distribution or recognize gain treated as an excess distribution. That exception can skip Part I paperwork. It does not rewrite the tax when you eventually sell. Indirect holdings have a separate $5,000 exception for certain section 1291 funds.

The Lifetime ISA bonus is real UK cash: 25% on up to £4,000 of subscriptions, max £1,000 a year, first payment before age 40, contributions stop at 50. Charge-free withdrawals are for a qualifying first home (purchase price £450,000 or less, mortgage, conveyancer, account open at least 12 months), age 60 or over, or terminal illness with less than 12 months to live. A US citizen still reports the underlying income annually. Do not treat the bonus as a reason to hold PFICs.
Does an ISA count toward FBAR and Form 8938?
Yes. An ISA at a UK bank or platform is a foreign financial account. A United States person with a financial interest in or signature authority over foreign financial accounts must file an FBAR (FinCEN Form 114) if the aggregate value of those accounts exceeds $10,000 at any time during the calendar year. File it electronically with FinCEN, not as an attachment to Form 1040. The FBAR due date follows the April 15 calendar, with FinCEN’s automatic extension to October 15. The ISA’s UK tax-free status is irrelevant to that $10,000 test.
Form 8938 is a separate IRS attachment. Specified individuals living abroad generally file if specified foreign financial assets exceed $200,000 on the last day of the year or $300,000 at any time (unmarried, or married filing separately). Joint filers living abroad use $400,000 / $600,000. Those higher “abroad” figures apply only if your tax home is in a foreign country and you meet the bona fide residence test or the 330-day physical presence test. A US person who still lives in the United States uses the much lower $50,000 / $75,000 (single) or $100,000 / $150,000 (joint) tests.
If you already report a PFIC on Form 8621, you generally do not duplicate the same asset’s detail on Form 8938, but you still count its value when testing whether you crossed the Form 8938 threshold, and you identify the Form 8621 count in Part IV. Confirm the current Form 8938 instructions for your filing year.

What should you hold instead of a fund-heavy ISA?
Match the account to the tax system that will actually bite you. For a US person, that is usually the IRS, not HMRC.
- Max the UK workplace pension or a qualifying SIPP first if the scheme is a treaty-recognized pension. Article 18 of the US–UK treaty is why internal growth in a qualifying UK pension is not supposed to be taxed annually the way ISA growth is. Confirm the scheme is a “pension scheme” under the treaty with your preparer; do not assume every UK wrapper qualifies.
- If you still want a UK cash rate, use a cash ISA and report the interest. Example: £20,000 at 4% is £800 of US ordinary interest. At a 22% US marginal rate that is about £176 of US tax, and often £0 of UK tax, so there is no foreign tax credit to offset it.
- If you want equities, prefer a US brokerage holding US-domiciled ETFs and individual shares. Charles Schwab is a common expat-friendly option for a US taxable account and ATM access; it does not replace a UK current account, and it does not make a UK fund a non-PFIC.
- If you insist on a stocks-and-shares ISA for the UK wrapper, hold individual listed shares only, keep a lot-by-lot cost-basis log, and refuse the platform’s “ready-made” OEIC portfolio.
- If you already own PFIC funds, stop new purchases, inventory every ISIN, and have a cross-border CPA decide among leaving them (and filing 8621), a mark-to-market election where eligible, or a sale that triggers section 1291 once so the problem ends. Selling is a tax event, not a paperwork shortcut.
- Calendar FBAR, Form 8938, and Form 8621 with the same April/June/October expat filing dates you already use for Form 1040. An extension to file is not an extension to ignore PFIC elections that had to be made with a timely return.
What if you already fully funded a stocks ISA?
Do not make a second mistake while fixing the first. Transferring to another UK ISA wrapper does not cleanse PFIC status. Moving OEIC units into a general investment account also does not. The PFIC taint follows the shares, not the product name on the app.
Gather year-end valuations in USD using a consistent Treasury or IRS-acceptable rate, every ISIN, acquisition dates, and all distributions. If aggregate PFIC value is under $25,000 (or $50,000 joint) and you had no excess distribution or sale, you may qualify for the Form 8621 Part I exception for that year. Recheck every 31 December, because a strong year in sterling can push you over the dollar line without a new contribution.
If a UK adviser tells you “ISAs are tax-free, so the US does not care,” treat that as a UK-only statement. Ask a US international preparer who files Form 8621 for a living, not a UK IFA who has never seen the form.
Build the UK stack the IRS will actually accept
The ISA is an excellent UK product for people who are only in HMRC’s system. For a US citizen it is a taxable foreign account, and a fund-filled stocks ISA is a PFIC factory. Use the £20,000 UK allowance for cash if the rate is worth the US interest inclusion. Put equity risk in US-domiciled vehicles or individual shares. Put retirement savings in a treaty-covered pension, not in an ISA you were told was “just like a Roth.”
As of August 2026, none of the core numbers above — £20,000 ISA cap, £4,000 Lifetime ISA cap, $10,000 FBAR test, Form 8938 abroad thresholds, or the Form 8621 $25,000 exception — require you to guess.
